The Upcoming ETS Overhaul: What Lies Ahead for the EU’s Premier Carbon Market
Three letters are set to take center stage in European Union policy circles: ETS (Emissions Trading System). This Friday, the European Commission will unveil its blueprint for the future of the bloc’s most potent weapon against climate change. The release will trigger months of intense legislative bargaining among member states, lawmakers, and powerful industry lobbyists.
Operating on a cap-and-trade model, the ETS enforces a strict ceiling on greenhouse gas emissions, which tightens annually. Companies operating in heavy industry must secure allowances for every ton of CO2 they generate or face steep penalties. Currently priced at approximately €80 per allowance, the system has successfully eliminated 1 billion tons of pollution since its launch in 2005. With the existing framework designed to run only until 2030, the new proposal aims to recalibrate the market for the subsequent decade and align it with the EU’s 2050 net-zero targets.
The upcoming legislative debate will pivot on five fundamental pillars:
Expanding the Scope
The ETS currently captures around half of the EU’s total emissions, targeting roughly 10,000 high-pollution facilities (such as power plants and steel mills) alongside aviation and maritime transport within the European Economic Area.
What to watch: The Commission is weighing whether to pull waste incineration and all outbound international flights into the system. Extending carbon pricing to global flights could trigger fierce trade disputes, particularly with the United States.
Adjusting the Linear Reduction Factor (LRF)
The EU is currently on track to meet its target of a 62% emissions cut by 2030 compared to 2005 levels. This reduction is driven by the LRF, the metric dictating how fast the overall allowance cap shrinks. Under the current trajectory, the allowance cap would drop to zero by 2039—an unrealistic timeline for heavy manufacturing to completely decarbonize. Consequently, Brussels is expected to adjust this factor, walking a tightrope between industrial survival and environmental credibility.
Price Stabilization Mechanisms
Extreme price volatility undermines the ETS; low prices fail to incentivize green investments, while excessively high prices burden manufacturers and consumers alike. The EU manages this volatility through the Market Stability Reserve (MSR), which absorbs or releases allowances based on market supply.
New dynamics: Policymakers are debating the integration of domestic carbon removal certificates (derived from carbon capture technologies) and international carbon credits. While carbon removals are widely seen as a positive investment signal, foreign credits remain highly controversial due to how they depressed market prices in the past.
The Sunset of Free Allowances
To prevent companies from relocating production to regions with laxer environmental laws (carbon leakage), certain manufacturing sectors receive a portion of their allowances for free. However, with the introduction of the Carbon Border Adjustment Mechanism (CBAM), free allocations for sectors like steel, cement, aluminum, and fertilizers will be progressively phased out by 2034 to comply with global trade rules. Industry groups are fighting to retain these perks, while critics argue they dilute the market’s effectiveness.
Allocation of Billions in Revenue
The ETS has evolved into a massive revenue generator, yielding €265 billion from auctions since 2013.
Where the money goes: Member states receive 75% of the proceeds, which must be funneled into green energy initiatives and industrial support. The remaining funds finance the EU’s Innovation and Modernization Funds. The Commission intends to mandate that a higher share of these revenues directly bankroll corporate decarbonization efforts, a move likely to face resistance from national governments protective of their fiscal autonomy.
